The formula
ROI = (final value - cost) / cost x 100. Annualised return (CAGR) = (final / cost)^(1 / years) - 1.
What ROI tells you
Return on investment compares your gain with what you put in. Invest 1,000 and end up with 1,800, and your ROI is 80 percent, a profit of 800.
Why the time matters
An 80 percent return sounds great, but over four years it is about 15.8 percent a year, and over twenty years it is only 3 percent a year. The annualised figure (CAGR) lets you compare investments held for different lengths of time.
Be careful with costs and taxes
Include fees, commissions and taxes in your cost or final value for a true picture. ROI also ignores risk, so a high return on a risky investment is not the same as a high return on a safe one.
